I followed Schalke vs City game, Schalke got a similar penalty. According to the FIFA rule, if an offside player is fouled then penalty is given.

The referee did the right thing in pointing to the spot. It was up to the assistant to alert him that it was offside, allowing him to then change his decision to a free kick to Arsenal.
